It's a really bizarre phenomena. Not even the machines in mine that make fog are capable of making people hallucinate.
My best guess is that someone created a really complex dry ice machine that produces that kind of fog, but how would that be possible? [Clearly sounds like he doesn't really believe what he's saying.] It would take a lot of power at least--and it would possibly wipe out some of the city's electricity.
And this city's pretty big. I haven't seen a flickering light bulb while I was out last night... Have you noticed anything like that, sir?
From what I've seen of this city, there are only a few light bulbs in the first place. Paixao doesn't seem to have much use for electricity.
A fog machine may well be the culprit, though in a place where so few things are natural, it would be difficult to tell just which one of them would be the source.
Considering the effects said phenomena appears to have on the residents, I suggest it may be something from Halloween Town. Have you considered such a possibility?
Then again, new patrons are arriving daily. It may be that one of the new arrivals is, purposely or not, having an effect on the atmosphere of Paixao. Given the number of various and strange worlds other citizens hail from, it doesn't sound so far-fetched.

As for one person causing it alone? Well, given that there's a lot about Paixao that's bogus, I can agree with you on that.
I'd be cautious as far as explorations go. I've heard there's some rather nasty bogies running around Halloween Town, and that's not counting the indigenous population.
